The FX05 Xiuhcoatl is the standard issue rifle of the Mexican army manufactured by Mexican arms manufacturer DGIM.
Mexico trialed the M16, SCAR-H, G36, Steyr AUG, AK74, FAMAS G2, XM8, and Galil Ace in the early 2000s. A modified SCAR-H with an integral handle and optic was selected but FN did not grant Mexico a right of manufacture. The second runner up, the G36 was instead selected with machinery to manufacture the rifle purchased by Mexican manufacturer DGIM from H&K to produce the rifle. Mexico complained to H&K that contrary to German claims, the rifle suffered severe warping over 300 rounds in a sustained 42°c temperatures causing consistent failure. Mexico asked that H&K rectify this. H&K agreed to do so but stipulated that the per unit license production price would need to jump from $400 USD to $890 USD. Mexico then cancelled the contract.
Mexico then developed a hybrid rifle combining an G36 body with a modified receiver including an aluminum upper subframe to protect against most of the overheating issues faced by the base G36. Heavily worked high quality aluminum was artificially cheap in Mexico at the time due to state subsidies meant for the automotive and aerospace industries. A Kalashnikov style gas block was fitted as standard instead of either the FN or H&K design. A reengineered hybrid bolt carrier which combined elements from the carriers of the G36 and SCAR was selected. The system is designed to accept rounds from 5.7mm to as large as 7.62x51. A domestic integral optical sight is available utilizing Mexican hardware, software and Korean optical components. A low recoil flat trajectory accessory 40mm grenade launcher has also been designed for the rifle which can be hardwire or wirelessly paired to the grenade launcher. It can be fired as a simple airburst munition via the optical unit calculating range by laser and sending a signal to the grenade at launch that then detonates at after a selected number of rotations matched to be distance.

HK didn't lose. They really thought that Mexico stole their design like China does. Their head into this was that an HK employee was hired to designe the outer polymer shell. His original prototype was just an HK body but the Mexicans didn't go with that because they wanted to initially introduce a 7.62 version which would not fit in this shell. So, a Mexican team reworked the design of the polymer hull. Gas system and carrier were also modified very far. HK no longer had a claim as the design was so different so a German judge ruled a patent was invalid on such a different design. What made HK made was because the judge said "improved beyond commonality"". That's the only reason HK cared. Because a legal ruling said that some third worlders made their design better.

Not totally surprising. Small arms aren't the type of thing you need tons of $$$ for and talent can go a long way. I have always heard that the T-56 was, for its time, a very solid AK and in ways superior to Soviet models. The even better example is the widespread use and appreciation of Chinese 37mm automatic grenade launchers, a rare area where the Chinese version is often held as superior to the US Mk-19, which has issues. China was still poor when it made these designs.
Being a poor country does not seem to preclude really good small arms, same as being a wealthy but small country. Neither does being rich preclude shitty small arms. China's later service rifles are comparablely shit.

Non-airbursting grenades typically have an arming fuze that uses setback to compress a spring and then requires the projectile to accelerate before the spring can extend and power a striker to ignite a pyrotechnic delay.
Wouldn't even be necessary if you're already using electronics in the grenade, with accelerometers would could allow the grenade to detect when it is being fired and when it is out of the barrel, and then do something like count the number of spins before it could disable a lockout.

They actually do make a semi-automatic version for security forces, the FX-SP. It in theory could be exported now. The Mexican government changed the law so now Mexico can export arms. They did this so a few Mexican companies could export drones and armored cars. Mexico also did want to export the FX05 to Colombia in the past but Mexican law at the time didn't allow this.

IIRC one of the reasons they made this gun was because of its exclusivity. If they used a generic gun that's already used in other countries (M4,AK,G3,etc), cartels that dress up as military and law enforcement would have an easier time tricking people. But since they keep the FX-05 exclusive and it's a unique rifle, any cartel group pretending to be the government when patrolling a town, will be able to be noticed as a fake.

Some of the more conservative parts of the Mayan held parts of Chiapas that are under EZLN control have official segregation in place against non Mayans. They straight up do not allow Spanish speakers to enter. There's some town there that has jade mines and the Maya wouldn't even let Canadians in to service some of the machines.
